I am going to try my first chocolate transfer today and was wondering if candy melts can be colored. If so, what should I use to color them? Gel colors or liquid food coloring?

Yes - candy melts can be colored. I use colors made specifically for chocolate (e.g. http://www.countrykitchensa.com/catalog/mini.aspx?T=2&ShopId=39&CatId=535&SubCatId=1422). I have tried to use paste colors (type I would use on RI, BC, etc...) but don't have great success; someone on CC gave me a tip to use a tsp. of crisco and mix the paste colors with the crisco before adding to the melted chocolate. I tried this and it worked OK but remained abit streaky and never colored as well as candy colors (of course I'm the only one who noticed this!).

It is recommended to use oil based colors designed specifically for chocolate. Other food colors - such as paste, gel and Easter egg dye - are water based. The tiniest bit of water will cause the chocolate to seize, that is, bind up into a lumpy, disgusting mess.
In a pinch, I've used water based colors. But I had to add so much Crisco to try to salvage it, my arteries were clogging before my eyes. I'm sure it didn't taste very good either.
You can find candy colors in the Wilton aisle of the craft stores. And, of course, you can order it online at any cake and candy supply site.
